I know i know, I'm a big necro troll and on my first post! lol i actually registered on the forum to post the solution i had to the same problem.
In the end I opened up the command prompt and did it via dos commands.
First I changed over to the directory where I was keeping the cfg files that ArmA2 Free refused to read (even after all the things listed in this thread!) and took a quick look at the files. Of course I found that the ones made with notepad were file.cfg.txt so i renamed em there in DOS quickly fixing that problem. Now on to the directory where Arma 2 free was housed (not the "stock" location) where i entered

and viola! it read the config file. no quotes. now the next step is to make a batch file.
anyway. sorry to be all necro-trolly about it. just had a problem then a solution and thought i'd share is all.
